Artisan Partners Asset Management Inc. Reports 3Q23 Results

Milwaukee, WI - October 31, 2023 - Artisan Partners Asset Management Inc. (NYSE: APAM) (the "Company" or "Artisan Partners") today reported its results for the three and nine months ended September 30, 2023, and declared a quarterly dividend.

Chief Executive Officer Eric Colson said: "On September 27, we held our first Investor Day in New York and online. After more than ten years as a public company, we wanted to review Who We Are as an investment firm, detail how we have evolved our business and compounded wealth for clients, and highlight the team and platform we have in place today to continue generating quality outcomes for clients, investment talent, and shareholders long into the future.

"At the event, our President, Jason Gottlieb, described our repeatable process for identifying, recruiting, onboarding, and partnering with exceptional investment leaders to build and sustain high quality investment franchises. That process has generated successful outcomes across time, generations, asset classes, and cultures. The common components are differentiated talent, alignment of interests, customized business support, minimal distractions, and patience. We have applied the same fundamental philosophy for nearly 30 years to grow to ten autonomous investment teams, 25 investment strategies spanning equities, fixed income, and alternatives, and $136 billion in AUM.

"Jason was joined by Keegan O'Brien and Chris Nicolaou, the co-heads of our Investment Strategy Group, which has primary responsibility for identifying and recruiting new investment talent, coordinating the development of investment teams into sustainable franchises, and maintaining our investments first culture and distraction free investing environment. In the last five years, the Investment Strategy Group has conducted over 1,600 investment talent interviews, reviewed inbound inquiries from over 350 portfolio management teams, conducted deep due diligence on 27 external opportunities, and designed and launched nine new investment strategies with our existing and new investment teams.

"Today, 15 of our 25 investment strategies have track records of less than ten years, including four fixed income and four alternatives strategies. In total, these 15 strategies represent $25 billion of our AUM and account for approximately 20% of our revenues. However, these strategies remain in the foundational stage with tremendous opportunity for future growth and financial scale. In time, we believe these 15 strategies can grow into a business that is every bit as high- quality, scaled, profitable, and sustainable as the business represented by our more mature strategies.

"Chris Krein, our Head of Global Distribution, described how we continue to evolve our sales and service as we increase the number of strategies we offer and regions in which we market. We operate a hybrid distribution model with dedicated, team-specific business leadership and centralized sales teams. As what used to be distinct distribution channels converge, we are migrating away from channel specific mandates and placing greater emphasis on delineating sales and service responsibilities. We are creating more and better investment content for client service and marketing, and collecting, generating, and using data to improve the effectiveness and efficiency of our sales and service groups. We are rounding out these efforts with a sales group dedicated to marketing our alternative strategies.

"Along with Chief Administrative Officer, Eileen Kwei, and Chief Operating Officer, Sam Sellers, we have in place a business management team with the leadership capacity to expand into new asset classes, add new investment teams, operate in more regions, and utilize a wider array of securities within our existing autonomous investment teams. September 2023 Quarter Compared to June 2023 Quarter

AUM declined to $136.5 billion at September 30, 2023, a decrease of $6.5 billion, or 5%, compared to $143.0 billion at June 30, 2023, primarily due to $5.1 billion of market depreciation and $1.3 billion of net client cash outflows. For the quarter, average AUM increased 2% to $142.2 billion from $139.3 billion in the June 2023 quarter.

Revenues of $248.7 million in the September 2023 quarter increased $5.8 million, or 2%, from $242.9 million in the June 2023 quarter, primarily due to higher average AUM and one more calendar day in the September 2023 quarter.

Operating expenses of $166.5 million in the September 2023 quarter increased $0.3 million or 0.2% from $166.2 million in the June 2023 quarter, due to an increase in incentive compensation expense predominately associated with higher revenues, partially offset by lower long-term incentive compensation expense resulting from market valuation changes in compensation plans.

GAAP operating margin was 33.0% in the September 2023 quarter, compared to 31.6% in the June 2023 quarter. Adjusted operating margin was 32.5% in the September 2023 quarter, compared to 31.9% in the June 2023 quarter.

Within non-operating income (expense), investment gains (losses) are primarily comprised of net investment gains (losses) of consolidated sponsored investment products, nonconsolidated sponsored investment products, investments in sponsored investment products held to economically hedge compensation plans (collectively referred to as "investments in sponsored products") and interest income generated on cash and cash equivalents. Total investment gains, which include gains attributable to third party shareholders of consolidated investment products, were $7.6 million in the September 2023 quarter, compared to gains of $17.7 million in the June 2023 quarter. Artisan Partners' portion of investments in sponsored products loss was $3.6 million in the September 2023 quarter, compared to gains of $8.5 million in the June 2023 quarter. Interest income generated on cash and cash equivalents was $2.1 million in the September 2023 quarter, compared to $1.2 million in the June 2023 quarter.

GAAP net income was $53.1 million, or $0.76 per basic and diluted share, in the September 2023 quarter, compared to GAAP net income of $53.6 million, or $0.76 per basic and diluted share, in the June 2023 quarter. Adjusted net income was $60.8 million, or $0.75 per adjusted share, in the September 2023 quarter, compared to adjusted net income of $57.7 million, or $0.71 per adjusted share, in the June 2023 quarter.

September 2023 Quarter Compared to September 2022 Quarter

AUM at September 30, 2023 was $136.5 billion, up 13% from $120.6 billion at September 30, 2022. The change in AUM from the prior year quarter was primarily due to $25.3 billion of investment returns, partially offset by $8.9 billion of net client cash outflows. Average AUM for the September 2023 quarter was $142.2 billion, 7% higher than average AUM for the September 2022 quarter.

Revenues of $248.7 million in the September 2023 quarter increased $14.4 million, or 6%, from $234.3 million in the September 2022 quarter, primarily due to higher average AUM.

Operating expenses of $166.5 million in the September 2023 quarter increased $10.9 million, or 7%, from $155.6 million in the September 2022 quarter, primarily due to an increase in incentive compensation and higher fixed compensation and benefits costs reflecting annual merit increases and an increase in the number of full time associates. Operating expenses also increased as a result of an increase in travel expenses.

GAAP operating margin was 33.0% in the September 2023 quarter, compared to 33.6% in the September 2022 quarter. Adjusted operating margin was 32.5% in the September 2023 quarter, compared to 32.9% in the September 2022 quarter.

Total investment gains, which include gains attributable to third party shareholders of consolidated investment products, were $7.6 million in the September 2023 quarter, compared to losses of $9.4 million in the September 2022 quarter. Artisan Partners' portion of investment in sponsored products loss was $3.6 million in the September 2023 quarter, compared to losses of $7.1 million in the September 2022 quarter. Interest income generated on cash and cash equivalents was $2.1 million in the June 2023 quarter, compared to $0.2 million in the September 2022 quarter.

GAAP net income was $53.1 million, or $0.76 per basic and diluted share, in the September 2023 quarter, compared to GAAP net income of $44.2 million, or $0.65 per basic and diluted share, in the September 2022 quarter. Adjusted net income was $60.8 million, or $0.75 per adjusted share, in the September 2023 quarter, compared to adjusted net income of $56.4 million, or $0.70 per adjusted share, in the September 2022 quarter.

Nine Months Ended September 2023 Compared to Nine Months Ended September 2022

AUM increased to $136.5 billion at September 30, 2023, an increase of 13% compared to $120.6 billion at September 30, 2022. Average AUM for the September 2023 nine-month period was $139.0 billion, 5% lower than average AUM of $146.2 billion for the September 2022 nine-month period.

Revenues of $726.1 million for the nine months ended September 2023 decreased $41.2 million, or 5%, from $767.3 million for the nine months ended September 2022, primarily due to lower average AUM.

Operating expenses of $498.9 million for the nine months ended September 2023 increased $5.7 million, or 1%, from $493.2 million for the nine months ended September 2022, primarily due to higher fixed compensation and benefits costs reflecting annual merit increases and a 6% increase in the number of full time associates, higher long-term incentive compensation expense resulting from market valuation changes in compensation plans, and higher travel expenses. Those increases were partially offset by a decline in incentive compensation as a result of lower revenues.

GAAP operating margin was 31.3% for the nine months ended September 2023, compared to 35.7% for the nine months ended September 2022. Adjusted operating margin was 31.5% for the nine months ended September 2023, compared to 35.1% for the nine months ended September 2022.

Total investment gains, which include gains attributable to third party shareholders of consolidated investment products, were $49.5 million for the nine months ended September 2023, compared to losses of $38.3 million for the nine months ended September 2022. Artisan Partners' portion of investment in sponsored products gain was $19.2 million for the nine months ended September 2023, compared to losses of $30.0 million for the nine months ended September 2022. Interest income generated on cash and cash equivalents was $3.8 million for the nine months ended September 2023, compared to $0.2 million for the nine months ended September 2022.

GAAP net income was $157.5 million, or $2.27 per basic and diluted share, for the nine months ended September 2023, compared to GAAP net income of $153.9 million, or $2.17 per basic and diluted share, for the nine months ended September 2022. Adjusted net income was $170.3 million, or $2.11 per adjusted share, for the nine months ended September 2023, compared to adjusted net income of $197.6 million, or $2.47 per adjusted share, for the nine months ended September 2022.

Capital Management & Balance Sheet

Cash and cash equivalents were $198.3 million at September 30, 2023, compared to $114.8 million at December 31, 2022. During the September 30, 2023 quarter, the Company paid a variable quarterly dividend of $0.61 per share of Class A common stock with respect to the June 2023 quarter. The Company had total borrowings of $200.0 million at September 30, 2023 and December 31, 2022.

During the September 2023 quarter, limited partners of Artisan Partners Holdings exchanged 13,613 common units for 13,613 Class A common shares. The exchange increased the Company's public float of Class A common stock by 13,613 shares.

Total stockholders' equity was $323.4 million at September 30, 2023, compared to $279.4 million at December 31, 2022. The Company had 68.5 million Class A common shares outstanding at September 30, 2023. The Company's debt leverage ratio, calculated in accordance with its loan agreements, was 0.6x at September 30, 2023.

Dividend

The Company's board of directors declared a variable quarterly dividend of $0.65 per share of Class A common stock with respect to the September 2023 quarter. The variable quarterly dividend represents approximately 80% of the cash generated in the September 2023 quarter and will be paid on November 30, 2023, to shareholders of record as of the close of business on November 16, 2023. Based on our projections and subject to change, we expect some portion of the 2023 dividend payments to constitute a return of capital for tax purposes.

Subject to board approval each quarter, we currently expect to pay a quarterly dividend of approximately 80% of the cash the Company generates each quarter. We expect cash generation will generally equal adjusted net income plus long-term incentive compensation expense, less cash reserved for future franchise capital awards (which we expect will generally approximate 4% of investment management revenues each quarter), with additional adjustments made for certain other sources and uses of cash, including capital expenditures. After the end of the year, our board will consider payment of a special dividend.

Supplemental Non-GAAP Financial Information

The Company's management uses non-GAAP measures (referred to as "adjusted" measures) of net income to evaluate the profitability and efficiency of the underlying operations of the business and as a factor when considering net income available for distributions and dividends. These adjusted measures remove the impact of (1) net gain (loss) on the tax receivable agreements (if any), (2) compensation expense (reversal) related to market valuation changes in compensation plans, and (3) net investment gain (loss) of investment products. These adjustments also remove the non-operational complexities of the Company's structure by adding back noncontrolling interests and assuming all income of Artisan Partners Holdings is allocated to APAM. Management believes these non- GAAP measures provide meaningful information to analyze the Company's profitability and efficiency between periods and over time. The Company has included these non-GAAP measures to provide investors with the same financial metrics used by management to manage the Company.

Non-GAAP measures should be considered in addition to, and not as a substitute for, financial measures prepared in accordance with GAAP. The Company's non-GAAP measures may differ from similar measures used by other companies, even if similar terms are used to identify such measures. The Company's non-GAAP measures are as follows:

  • Adjusted net income represents net income excluding the impact of (1) net gain (loss) on the tax receivable agreements (if any),
    (2) compensation expense (reversal) related to market valuation changes in compensation plans, and (3) net investment gain (loss) of investment products. Adjusted net income also reflects income taxes assuming the vesting of all unvested Class A share-based awards and as if all outstanding limited partnership units of Artisan Partners Holdings had been exchanged for Class A common stock of APAM on a one-for-one basis. Assuming full vesting and exchange, all income of Artisan Partners Holdings is treated as if it were allocated to APAM, and the adjusted provision for income taxes represents an estimate of income tax expense at an effective rate reflecting APAM's current federal, state and local income statutory tax rates. The adjusted tax rate was 24.7% for all periods presented.
  • Adjusted net income per adjusted share is calculated by dividing adjusted net income by adjusted shares. The number of adjusted shares is derived by assuming the vesting of all unvested Class A share-based awards and the exchange of all outstanding limited partnership units of Artisan Partners Holdings for Class A common stock of APAM on a one-for-one basis.
  • Adjusted operating income represents the operating income of the consolidated company excluding compensation expense related to market valuation changes in compensation plans.
  • Adjusted operating margin is calculated by dividing adjusted operating income by total revenues.
  • Adjusted EBITDA represents adjusted net income before interest expense, income taxes, depreciation and amortization expense.

Net gain (loss) on the tax receivable agreements represents the income (expense) associated with the change in estimate of amounts payable under the tax receivable agreements entered into in connection with APAM's initial public offering and related reorganization.

Compensation expense (reversal) related to market valuation changes in compensation plans represents the expense (income) associated with the change in the long-termincentive award liability resulting from investment returns of the underlying investment products. Because the compensation expense impact of the investment market exposure is economically hedged, management believes it is useful to reflect the expected net income offset in the calculation of adjusted operating income, adjusted net income, and adjusted EBITDA. The related investment gain (loss) on the underlying investments is included in the adjustment for net investment gain (loss) of investment products.

Net investment gain (loss) of investment products represents the non-operating income (expense) related to the Company's investments, in both consolidated sponsored investment products and nonconsolidated sponsored investment products, including investments in sponsored investment products held to economically hedge compensation plans. Excluding these non-operating market gains or losses on investments provides greater transparency to evaluate the profitability and efficiency of the underlying operations of the business. Interest income generated on cash and cash equivalents is considered part of normal operations, and therefore, is not excluded from the adjusted net income.
